What should the rule be here?

If the ball hits an umpire and it affects play im pretty sure it should be called a dead ball, your right if they were looking at the crease the batsman would have been given out if there was any evidence and that would have been a big mistake. The fielding side is also to blame they should not have appealed or the captain could have withdrawn the appeal.
